Classification of Machinery & Equipment

When it comes to appraising any machinery or equipment we buy and/or sell, the first step is simply the classification of it. For the most part, we aim to classify these assets into two groups: Marketable equipment and special purpose equipment.

Marketable equipment is the less challenging valuation of the two. This is because there is more data available that supports their reproduction or replacement costs in both new and used estimates for the marketplace. We can develop a proper point of reference and use it to support and estimate the value of the machine or piece of equipment.

When it comes to special purpose equipment, it only has "replacement cost new" price points as a point of reference for the appraisal. So when it comes to deficiencies in utility and use in the marketplace, the appraisal can only be done on a case-by-case basis. Which means the loss of value is reflected accordingly. But there is no comparison price point as with the marketable equipment that is still in circulation.

Depreciation in Appraisal

During this consideration, we take into effect three types or causes: physical deterioration, functional obsolescence, and economic obsolescence.

Physical deterioration is the loss in value or usefulness of a machine or piece of equipment. This deterioration occurs due to the expiration of its' usefulness, prolonged exposure to natural elements, internal defects from years of use, or any other factors that take place over the course of time.

Functional obsolescence is a fancy way of saying that this machine or piece of equipment is no longer useful. It is either inefficient or inadequate when compared to similar items. And replacing parts is more costly due to the more obsolete technology at hand.

Economic obsolescence is when the machine or piece of equipment losses economic standing and/or value. This is an external reason and has nothing to do with the asset itself. For example, there may be an increase in the cost of raw materials, labor or utilities that hurt the use of the asset. New environmental regulations, a reduction in demand, more competition, and inflation are also reasons for the loss in value.
